Auditor’s Report, CARO & Types of Audit Opinions

1. Meaning & Structure of an Independent Auditor’s Report (SA 700)

The Auditor’s Report is the official document issued by the statutory auditor at the conclusion of an audit, communicating their professional, independent opinion to the shareholders regarding whether the financial statements exhibit a true and fair view.

Under SA 700 (Forming an Opinion and Reporting on Financial Statements), a standard statutory audit report contains the following sequential components:

Anatomy of a Standard Audit Report under SA 700
Section 01 Title & Addressee:
"Independent Auditor's Report", addressed to the Members / Shareholders of the Company.
Section 02 Opinion Paragraph:
Placed first in the report under revised SA 700. Identifies the entity, financial statements audited, and expresses the auditor's explicit opinion on True & Fair View.
Section 03 Basis for Opinion:
States the audit was conducted in accordance with SAs, affirms auditor independence, and confirms sufficient appropriate audit evidence was obtained.
Section 04 Key Audit Matters (KAM - SA 701):
Mandatory for listed entities; describes matters of most significance during the audit (e.g., complex asset impairments, revenue recognition judgments).
Section 05 Responsibilities of Management & Auditor:
Delineates management's responsibility for preparing accounts and internal financial controls versus the auditor's responsibility to obtain reasonable assurance.
Section 06 Report on Other Legal and Regulatory Requirements:
Contains reporting under Section 143(3) of Companies Act 2013 and CARO 2020 annexures, ending with signature, UDIN, and membership number.

2. Four Types of Audit Opinions (SA 700 & SA 705)

Under SA 705 (Modifications to the Opinion in the Independent Auditor’s Report), the auditor’s opinion falls into one of four distinct categories based on materiality and pervasiveness:

Decision Matrix: Types of Audit Opinions
1. Unmodified (Clean) Opinion
Issued when the auditor concludes that the financial statements are prepared, in all material respects, in accordance with the applicable financial reporting framework (Ind AS / AS) and present a True & Fair View.
2. Qualified Opinion ("Subject To")
Issued when misstatements or inability to obtain evidence are material but NOT pervasive. Phrased as: "In our opinion, except for the effects of the matter described in the Basis for Qualified Opinion section, the financial statements give a true and fair view..."
3. Adverse Opinion ("Do Not Give")
Issued when misstatements are both material AND pervasive to the financial statements. Phrased as: "The financial statements do not give a true and fair view..." (Issued when accounts are grossly deceptive or fabricated).
4. Disclaimer of Opinion
Issued when the auditor is unable to obtain sufficient appropriate audit evidence and the potential effects are both material AND pervasive (e.g., complete destruction of accounting books in a disaster or total management non-cooperation).

Comparative Evaluation: Materiality vs. Pervasiveness

Nature of Circumstance Material but NOT Pervasive Both Material AND Pervasive
Financial statements are materially misstated (disagreement with management on accounting treatment or disclosure) Qualified Opinion (SA 705) Adverse Opinion (SA 705)
Inability to obtain sufficient appropriate audit evidence (limitation on scope imposed by management or circumstances) Qualified Opinion (SA 705) Disclaimer of Opinion (SA 705)

3. Emphasis of Matter Paragraph vs. Key Audit Matters

  • Emphasis of Matter Paragraph (SA 706): A paragraph included in the audit report that refers to a matter appropriately presented or disclosed in the financial statements that, in the auditor’s judgment, is of such importance that it is fundamental to users’ understanding (e.g., an uncertainty relating to the future outcome of an exceptional lawsuit). It does not modify the auditor’s opinion!
  • Key Audit Matters (KAM - SA 701): Matters that, in the auditor’s professional judgment, were of most significance in the audit of the financial statements of the current period, selected from matters communicated with those charged with governance.

4. Companies (Auditor’s Report) Order (CARO 2020)

Issued by the Ministry of Corporate Affairs (MCA) under Section 143(11) of the Companies Act 2013, CARO 2020 mandates that statutory auditors report on 21 specific operational and financial clauses in an annexure to the audit report.

Applicability of CARO 2020:

Applies to all companies, including foreign companies, EXCEPT:

  1. Banking companies.
  2. Insurance companies.
  3. Section 8 companies (non-profit/charitable).
  4. One Person Companies (OPC) and Small Companies.
  5. Private limited companies that meet all three of the following conditions:
    • Paid-up capital and reserves up to INR 1 Crore; and
    • Total borrowings from banks/financial institutions not exceeding INR 1 Crore; and
    • Total revenue/turnover not exceeding INR 10 Crore.
Key High-Impact Reporting Clauses under CARO 2020
