Trading Account & Gross Profit Calculation

Study material and explanations for Unit 3

Trading Account and Gross Profit Calculation

1. What are Final Accounts?

At the end of every financial year (traditionally 31st March), every business compiles its final summary reports to evaluate two fundamental things:

  1. Operating Performance: Did the business earn a profit or incur a loss over the year?
  2. Financial Position: What are the total assets, liabilities, and owner’s net capital on the closing date?

To achieve this, the business prepares Final Accounts (Financial Statements), consisting of:

  • Trading Account: Calculates Gross Profit or Gross Loss from buying, manufacturing, and selling goods.
  • Profit & Loss Account: Calculates Net Profit or Net Loss after accounting for all operating and administrative overheads.
  • Balance Sheet: A statement showing the true financial health (Assets and Liabilities) on the closing date.

2. Meaning and Purpose of a Trading Account

The Trading Account is the first stage of the final financial statements of a trading or manufacturing concern. It records all transactions directly related to the purchase, manufacture, freight, and sale of goods.

Primary Objective:

To determine the Gross Profit or Gross Loss resulting purely from commercial trading activities before deducting office, administrative, selling, and financial overheads.

What is Gross Profit?

Gross Profit is the excess of Net Sales revenue over the Cost of Goods Sold (COGS):

Gross Profit = Net Sales - Cost of Goods Sold (COGS)

If Cost of Goods Sold exceeds Net Sales, the result is a Gross Loss:

Gross Loss = Cost of Goods Sold (COGS) - Net Sales

3. Cost of Goods Sold (COGS) Formula

In university numerical examinations, calculating COGS is a guaranteed question:

COGS = Opening Stock + Net Purchases + Direct Expenses - Closing Stock

Where:

  • Net Purchases = Total Purchases minus Purchases Returns (Returns Outward).
  • Net Sales = Total Sales minus Sales Returns (Returns Inward).

4. Direct Expenses vs. Indirect Expenses

Understanding this distinction is the secret to scoring full marks in final accounts:

Direct Expenses (Go to Trading Account Debit) Indirect Expenses (Go to Profit & Loss A/c Debit)
Expenses directly incurred to bring goods into the shop/factory or make them ready for sale. Expenses incurred in running the general office, administration, marketing, selling, and financing.
- Wages of factory laborers and packing staff - Office staff and manager Salaries
- Carriage Inward / Freight Inward / Cartage - Office Rent, Rates, and Property Taxes
- Customs Duty / Import Duty / Octroi / Clearing charges - Carriage Outward / Freight on Sales
- Factory Power, Fuel, Gas, and Water - Advertising, Marketing, and Sales Commission
- Factory Rent and Factory Insurance - Depreciation on Office Computers and Furniture
- Manufacturing Royalties (based on output) - Bank Charges and Interest on Bank Loan

Crucial Rule of Thumb:

  • “Wages” → Goes to Trading Account (Direct expense).
  • “Salaries” → Goes to Profit & Loss Account (Indirect expense).
  • “Wages and Salaries” → Goes to Trading Account (First word decides!).
  • “Salaries and Wages” → Goes to Profit & Loss Account.

6. Closing Entries for Trading Account

At the end of the year, nominal accounts related to goods are closed by passing journal entries transferring them into the Trading Account:

  1. For Transferring Opening Stock, Purchases, and Direct Expenses:
    Trading A/c ..................................... Dr.
        To Opening Stock A/c
        To Purchases A/c (Net)
        To Wages A/c
        To Carriage Inwards A/c
        To Factory Power A/c
(Being opening stock and direct expenses closed into Trading A/c)
  2. For Transferring Net Sales:
    Sales A/c ....................................... Dr.
        To Trading A/c
(Being net sales closed into Trading A/c)
  3. For Closing Stock (if given outside the Trial Balance as an adjustment):
    Closing Stock A/c ............................... Dr.
        To Trading A/c
(Being value of unsold stock recorded at year-end)
  4. For Gross Profit:
    Trading A/c ..................................... Dr.
        To Profit & Loss A/c
(Being gross profit transferred to Profit & Loss Account)

7. Solved Numerical Problem for Exam Practice

Problem: From the following ledger balances extracted from the books of Sharma Bros for the year ending 31st March 2026, prepare the Trading Account:

  • Opening Stock: ₹40,000
  • Purchases: ₹1,80,000; Purchases Returns: ₹6,000
  • Sales: ₹3,20,000; Sales Returns: ₹10,000
  • Factory Wages: ₹22,000
  • Carriage on Purchases: ₹5,000
  • Import Duty: ₹3,000
  • Closing Stock valued on 31st March 2026 was ₹50,000.

Solution:

Net Sales = ₹3,20,000 - ₹10,000 = ₹3,10,000 Net Purchases = ₹1,80,000 - ₹6,000 = ₹1,74,000 Direct Expenses = ₹22,000 (Wages) + ₹5,000 (Carriage) + ₹3,000 (Duty) = ₹30,000

COGS = ₹40,000 + ₹1,74,000 + ₹30,000 - ₹50,000 = ₹1,94,000

Gross Profit = Net Sales - COGS = ₹3,10,000 - ₹1,94,000 = ₹1,16,000

8. Summary & Quick Revision Checklist

  • The Trading Account calculates Gross Profit or Gross Loss.

  • Direct Expenses relate strictly to manufacturing or bringing goods to the sales location (Factory Wages, Freight Inwards, Fuel, Power).
  • Gross profit is transferred to the Credit side of the Profit & Loss Account.
